During the installation process of MS SQL 2005 (evaluation), the installation
wizard is prompting me that there is insufficient disk space.

However, when checking the disk space on the hard drive there seems to be
45.4Gb.

Clear out the "temporary file" locations on your hard drive. Sometime
this message can occur when the "temporary file" locations have a
large number of files in them.

I deleted the files that I could from C:\Documents and Settings\<windows
user>\Local Settings\Temp and I tried re-running the package, however, the
same error message is showing up.

I don't know if this is going to help, but Sysinternals has a program called
Filemon, and perhaps you can use it to see what the installer is doing. Maybe
it is checking a volume other than C. Start Filemon, then run the installer.

http://www.microsoft.com/technet/sysinternals/FileAndDisk/Filemon.mspx

I don't know if Microsoft Tech Support would help, but maybe they know
something about the system requirements, that isn't stated on the
system requirements page. WinXP SP2 ? FAT32 versus NTFS for install disk ?
Stuff like that.
